Most Diversified exchange-traded funds (ETF) are those ETFs which invest the capital collected from the investors into a very wide variety of assets and investment classes. By investing in one single ETF unit, the investors get the benefits (as well as risk exposure) to a variety of financial securities. On one hand, these instruments are great tool of diversification available at low cost, and on the other they suffer from the issues of generating average returns. This article lists the major ETFs which qualify as most diversified. Investing through such ETFs allows one to avoid the stock-specific risk and take a low-cost approach to investing on a combined basket of diversified assets. However, the risk mitigation also comes with the drawback of getting average returns which is based on the average performance of the whole basket of assets.

How do the Most Diversified ETFs Work?

Also called as the Diversified Portfolio ETFs, these ETF instruments allow the benefit of investing even small amounts of money and have it spread across various financial securities which may be different kinds of stocks belonging to different sectors, or different types of securities altogether. For instance, there may be a multi-asset ETF which may invest partly in stocks, partly in bonds, partly in real-estate and hedge funds, and so on.
Which all destinations will the investor's money get parked in such ETFs? This is usually well defined in the investment objective of the ETF, though there may be slight variations as per the fund manager and for the necessary cash requirements for redemption demands of the ETF units. Still, the investor can get a very clear picture of which ETF will invest the money to which instruments and in what proportion.
While such 'Most Diversified ETFs' offer great level of diversification, they may generate only average returns. The reason is that positive and high returns generated from one sector or security may get nullified by negative and low returns from the other sector or security. Hence, investors should study the investment objective and investable securities details clearly.
A few such most diversified ETFs may follow a particular diversified market index, while other ETFs may pick and choose their own list of diversified stocks and assets based on their own research.
