How Inverse Equity ETFs Work?

By definition, an inverse equities ETF is designed in a way to provide an inverse exposure to an equity benchmark index. By inverse, it means that the returns are opposite of those realized on the index. For example, if there is an inverse exchange traded fund on the NASDAQ 100 index, and the NASDAQ 100 index moves up by 2 percent in one day, then the return on the inverse ETF can be expected to go down by 2 percent - that is, in opposite direction of the index return.
Additionally, there can be ETFs which provide multiple times such inverse returns. For instance, an inverse ETF that is tracking the S&P 500 index may have a leverage ratio of two (2). It means that along with generating returns which are in a direction opposite to the returns generated by the S&P 500 index, the returns are also magnified by the factor of 2. Therefore, if the S&P 500 index goes down by 2.5 percent, then return from the 2x inverse ETF will go up by 5 percent.
